Why aren't you using CUERipper.exe to extract the Audio CD? CUETools.exe was intended for use after the audio is extracted from the CD.
Assuming the CD is in good condition (an unreadable CD will give that error), have you tried changing the C2 Error Mode detection?
Some drives throw an error when set to Auto (prefer Mode296).

When I select Auto
or Mode294
, it fails with the same error as above. When I select None
or Mode296
, I end up with a correctly ripped CD.
The CD itself is in mint condition to the naked eye. No scratches or blemishes noticeable.
While the original issue is not resolved, I'm fine with closing this issue as CUERipper seems to do the trick...
