Uniswap V1 - Automated Liquidity Provision on Ethereum

Uniswap V1 is an earlier version of the Uniswap decentralized exchange (DEX) protocol, built on the Ethereum blockchain. This protocol introduced the groundbreaking concept of automated liquidity provision through liquidity pools.

Core Concepts

  1. Liquidity Pools: Uniswap V1 operates on liquidity pools, which are smart contracts that hold reserves of two tokens. These pools allow users to trade between the tokens without relying on traditional order books. A constant product market maker model is followed, where the product of the token reserves remains constant. The initial token ratio determines the exchange rate between the tokens.

  2. Adding Liquidity: The addliquidity.sol contract enables users to contribute to a liquidity pool. When adding liquidity, users provide an equal value of both tokens to the pool based on the prevailing exchange rate. In return, they receive liquidity provider tokens, representing their share of the pool's reserves.

  3. Fees: Uniswap V1 charges a fee on each trade conducted on the platform. The liquidityproviderToken.sol contract defines the fee structure. A portion of the fee is distributed to liquidity providers, proportional to their share in the pool, incentivizing them to provide liquidity. The remaining portion funds protocol development, maintenance, and governance.

  4. Liquidity Provider Tokens: Liquidity provider tokens are essential as they represent a user's ownership stake in a liquidity pool. When users contribute tokens to a pool, they receive liquidity provider tokens in exchange. These tokens can be redeemed to withdraw the corresponding share of the pool's reserves at any time. The liquidityproviderToken.sol contract governs the creation and management of these tokens.

  5. Token Swapping: The swap.sol contract facilitates token swapping on Uniswap V1. Users specify the input token, the desired output token, and the desired output token amount. Using the reserves in the liquidity pool, the contract calculates the appropriate exchange rate and executes the token swap. The trading fee mentioned earlier is deducted during the swap.
